I'm sure they would rather people use Google Checkout when purchasing online

Exactly. When they have their own 'Google Checkout' which is a direct competitor for Paypal... I don't think they would like to promote paypal in any way..

Google Checkout would be the beginning of the end for PayPal. I wonder when they will start to implement it as Adsense payment.

Ok, but I really see no reason why Google does not use Checkout for AdSense payments.

Using Google Checkout would just add a useless and time-consuming step.

Currently it's: Google Adsense to your bank account
You are proposing: Google Adsense to Google Checkout to your bank account.

(GC doesn't work the same way as PayPal. You cannot use GC to carry a balance that can be used to pay other people. The only way to get money out is a transfer to your bank account.)

Google doesn't use PayPal because it would make it harder to verify your identity and your country of residence. They can limit fraud by depositing payments to your bank account and/or mailing a check to your street address.

Google won't be using PayPal because they have their own payment processor.

Because Google has it's only "Paypal" like system and they want to make it more popular, if they offered Paypal then google checkout would be pretty pointless.
