We identified that some one (affiliate) has used our website and started running Adwords campaign. (Imagine our account was under review from 17th July). After warning them, they removed the campaign. But its too late. Google has suspended our account and we got an email as well. Now my question: Is there any way to convince and explain the situation as we have big plans for Christmas and Adwords is the main source of advertising. We cannot even think of changing the website and shifting to other PPC channels apart from Google. We are using it from past 2 year successfully.

As an affiliate who promotes hundreds of merchants via a direct link, even when the merchant also uses AdWords (ie we both are promoting the same destination site), I find this hard to believe, and suspect there was something else going on. Google doesn't suspend accounts because an affiliate of the advertiser runs an ad.
Yes, it is possible. If you try to run ads on a higher level in particular industry they disabling accounts.
