    Maybe you should format it.

Is it a U3 stick? Is it partitioned?

If it's new, then maybe you've just been ripped off :(

Have you checked if there are any hidden folders?

What operating system do you have? If its vista it may be stealing your USB memory and using it as RAM. Have you tried looking for hidden folders?

Just buy another 1Gb stick and see if your computer only shows small amount of actual space. May be a setting or file attribute setting needs corrected.

Its the same problem which my friend is facing. He is having a 1 GB pen drive and few days back it started showing 700MB in spite of 980 MB. Although loss of memory was not as much as yours better you go and purchase a new one for yourself because there is no solution for this yet.
