You have bigger issues than reduced rankings... Your site will soon be deindexed if you don't change your robots.txt from:

which tells the crawlers NOT to index a single page on your site to:

which tells the crawlers they are free to index every page on your site.

I doubt very seriously if a problem with your sitemap.xml is causing the drop in your rankings. sitemap.xml files are used to "assist" Google in crawling your site... mainly, it prioritizes which URLs they should consider most important and index 1st, which URLs they should consider 2nd most important and index next, etc.

Google doesn't need a sitemap.xml at all to crawl your site. In fact, the only time they are truely helpful is 1) if you have a brand new site that you are trying to get indexed and you have no inbound links or 2) if you have an enormous site with 100s of thousands or millions of URLs. Our site has about 25,000 URLs and we have never used a sitemap.xml. They crawl and index our site just fine. A good information architecture and good internal linking structure > sitempam.xml anyday.

I would be looking for other reasons why your rankings might have dropped. It could have been an algorithm change or you could have lost a few important links to the URL in question or some of the pages that link to you might have been deindexed or one of thousands of other reasons.

I would fix my robots.txt and build some more links to that URL.

Why do you have your entire site blocked from the search engines now? This is not good... You will soon get ZERO traffic from organic search if you don't change your robots.txt.

Which URL on your site "was" ranking well but is not now... and what keyword phrase was it ranking for?
