It is a form of advertising. But for alot of businesses it doesnt draw the sort of traffic they would want.
It's because they don't do it right. Primarly goal of it - traffic, but appeared that Google and other engines based on links, so it have some value in rankings, but not so much. However once again , main goal - good targeted traffic from other related sites.
To answer your question, yes, it is a form of advertising. It can work really well for your site by increasing traffic but, remember that once they get to your site you'll need to make sure there's something there to keep them coming back. Whatever ranking increase you do get, won't hold if the traffic drops back to what it was before the link was set up. Content is King!!
The concept - since the 90s - is this : You have a site about a topic. For example you have a site for pc hardware. You find webmasters that have a site relative to yours, eg. software. By exchanging links this way you can get really targeted traffic, which is free and residual.
