You can check keyword competition via three methods. These are : 1. First, You can check how much search results Google generate for a keyword. Higher search results means more competitors. 2. Secondly, You can check the keyword competition via Google adwords, It tells you about the value of a keyword. The more people advertise a keyword the more competitive it becomes. 3. Lastly, You can observe top ten search results on Google. You should analyze number of back links of these top ten websites. This will tell you about the number of backlinks that you will need to get there.
Google adwords is good but not very accurate you can take reference from it but go for it blind folded !! You can try some tools like SpyFu and Keycompete they are pretty accurate.

The Competition shown in Google Adwords Keyword Tool is competition of Adwords Advertisers for the particular keyword. It is always better to choose High Competition (in Adwords Keyword Tool) keyword to get high CPC.
The Googgle keyword tool has it's uses, but for a true reflection of the competition I would use another keyword search tool such as Market Samurai in conjunction with the aforementioned Google tool. Hooray for taking the competition seriously.

The competition differs. If you mean advertisers competition for a keyword, then yes, Google Adwords is the way to go. If you mean web competition for a keyword (how many sites compete for a keyword), then Google Adwords is pretty much useless, you will need to look for it manually with some special commands in Google search, or, better, use some SEO software like Market Samurai (don't like it ) or Micro Niche Finder
You could use Market Samurai and look at the SEOC and the SEOTC of your keyword. Use "Exact" keyphrase to check this properly. Should give you a good idea.
Here is another good way to research how competitive a keyword is Do a search in Google for the keyword you want to research, and write down the first 5 results. At that point, see how many links each of these top 5 websites has. You can often see how competitive a keyword is by how many links the competition has in their link profiles. If someone is ranking number 1 and only has 100 links, there probably isn't much competition for that keyword
