How does AdWords handle physical location?

I'm creating an AdWords campaign for my company and was wondering if using your location in the keywords was necessary, or if AdWords gave local businesses preference in search. If so, how do I go about telling AdWords my location?

AdWords location targeting allows your ads to appear in the geographic locations that you specify, as well as additional areas that AdWords suggests. Location targeting helps you focus your advertising on the areas where you'll find the right customers, and can increase your return on investment (ROI) as a result.

In my eyes it is tracking with IP Address and cookies of your internet browser.
Definitely making local campaign for your company and based on geographical location you will have better and more accurate results
