Photoshop, probably using a grunge-y brush to create the sides, you can probably find a tutorial for this. Quite easy.

I would have to say Photoshop or Illustrator, but the way it looks like it would be Photoshop.

It looks like it was done in Photoshop using three different layers, ( the white background, the flag, and the white square in the middle). The layers are stacked with the square on top, the white background in the middle and the flag on the bottom... Then you use either a brush or an eraser and erase a section of the background so the flag shows through.

Once you have the layers looking pretty good for design and size you start your shading. Open the "Blending Options" control by clicking the "fx" link on the bottom right. Once the Blending options control is open click on the white box... add a stroke, inside, 3px, black. Add a drop shadow, and lay around with the alpha until you get the desired look.

With the whit background it looks like they used a combination of the smudge tool and the sharpening tool to create the desired effect. If you want to duplicate that look, start off with the Blending Options and the background selected. Then add a drop shadow effect and increase/decrease the size and the alpha until it looks pretty close. Then use the smudge tool around the right side of the whole and the sharpening tool on the left. As you work your way around the opening mix it up with the tools until you get the look you want.

This is a simplified way of doing it with these tools... as you get better play around with the settings and more of the blending effects, ( like the satin effect ). But this will give you a good start! ;-)
