I have developed my own blog Directory and it can be found here, http://www.blogengage.com/blog_directory/ but I'm starting to get really mixed up with Categories and what goes where. Anyone feel like taking a look and suggesting some changes? Please remember I would like to maintain index so visitors don't have to scroll. I would take notes from larger blog directories. http://www.blogcatalog.com/ http://www.bloggeries.com/ Might give you the idea's you need to create something unique of your own.
Seems to me a blog directory would have categories fairly identical to what general directories do. Those areas where you have attracted a bit more depth in participation (crafting and others) might be well-served with a deeper level of detail than most general sites do. Shopping is one of my least favorite categories on a directory because it quickly becomes a slush pile of sites offering all sorts of things. Which has already started to happen with yours - coupon site mixed with a wedding guide. Chances are good that folks will not look for wedding ideas in the shopping category. Why didn't you start out with the categories you are already using for the social part of your site? I think that would provide continuity as well as make it easier for your existing visitors to find things. Got some more ideas as well, perhaps we could trade for some free advertising?

Yes, look at a few other blog directories and sketch some categories out. Trial and error will happen and it takes a few weeks/months to get your categories sorted, in fact it never ends. I'd say don't look at general directories as there's quite a few categories that don't work with blogs. Also look here: http://entrecard.com/category/
I think with the layout you have restricted your self ( by limiting the size to fit one page ) this then forces you to place round pegs into square holes, causing the mix up as you speak of. Just a thought, if you want to keep the size as it is but improve the catagories to allow for proper and natural catagory listings, dump what you have now in that section and replace it with a tag cloud ( a professional neat one ) add the main catagory titles to the cloud only, this will allow you to expand your catagory listings to quite a large number but stay within the size you require. also look up catagory alloccation by Bernard & Mikey, these guys are magic in their advice.
