I see people going around talking about how 3 way link exchanges are better than normal link exchanges. Can someone help me understand that a little bit more? Why is it better? Isnt it basically the same?

3 way link exchange is better for peoples who don't want to put receprocal link on their sites.

They use a dummy site or directory to put receprocal links.

So you get links while other get not good links for there site.

No necessarily, both parties could get quality links, but since they're one-way, they can be more beneficial than reciprocal links

It's possible to get quality links from 3 way link exchanges. Say I want someone to link to one of my sites, and I'll put their link on another one of my sites. And we're assuming these are all high traffic sites.

However a while back I got a bunch of link requests from people who wanted me to link to some domain, while the reciprocal link was on some low quality link directory. I think you can figure out if I accepted or denied them

They were good as they will look like as a one-way link going to your site...

This is maily used for generating one way links from related sites. this is mostly done by seos with many link directories under their control. By offering multiple link exchanges from different network sites and get a link from their site to a different site that needs one way link.

3 way link exchange can also benifit in some scenarios.

For example I wanted to have a link from one domain related page. For my domain related site.

But I didn't wanted to give a link from my domain related site. So I agreed to give him a hosting related link for his hosting related site in return for his link.

This can be more complex then this if the person on other hand is willing to make complex link exchanges with you.
