It depends on what city you are in. ONe of the best ways to advertise locally is via craigslist.com, choose your city and the appropriate category and go from there. But, just like anything it matters what the product you are selling is and how good your copy is etc. etc. etc.... Yes, it works though. The best thing to do is TRY it, take action, that is the most important.

It is a very difficult question to answer. A lot will depend on your product/service and the relevance for the local area, the quality of the local media you are looking to use, the demand in the local area for your product/service. I would sugest undertaking some research, look at the customer profile of your target marketing, map the demongraphics to this area and look at the reach/cost of reach using local media for this target market. Google AdWords and/or Google Analytics could be a nice way to measure the demand for your product/service measuring the quality of traffic you currently get on your website within this area or run a geographicaly targeted campaign. Once you have all of this data you will be in a better position to decide if Local Advertising is right for you. Sorry I can not give you an exact answer or action plan but hopfully this will get you started, would be interested in how you get on.
It depends on the type of business actually. For many businesses its better to build a solid foundation locally before going nationwide. I think lot of people prefer local business over others. Once you have your foundation built locally, the word of mouth would greatly help you market your service. And even better if you win some awards locally e.g. "best of boston"--then you can use this as part of your marketing.
As has been mentioned already it really depends on the business and market. For example real estate is ideal for local targeting since the nature of the business has prospects searching by location. Another example would be things like dentists or doctors (plastic surgeons). From what I have heard geotargeting with Adwords is fairly profitable for those who know what there doing. There are business models built completely around local lead generation since many brick and mortar business don' have the knowledge to generate leads online. I know one person who has sold leads to dentists after generating them online using PPC, but I haven't spoke to him in awhile. Here is the gist of what he did - 1. contact local dentists 2. offer them 5 free leads with an offer to buy future leads. 3. he asked the dentists to give him some kind of freebie to offer the new leads like a coupon for a free teeth cleaning. Number 3 is what really made the campaign effective. It's workable and profitable if it's something you really want to do. Be well.
you can do local targeting on Google - note when you search for things like insurance or eye surgery that ads for your locale come up (based on your IP address). I do a lot of print advertising in the back of magazines, i.e. Make Money Online http://makemoneyonline.com/ (not my url, just an example) which drive a lot of traffic, for a few dollars a month.
