do all adsense sites have to be hosted online? can they ever be just hosted locally, entirely offline on someone's computer?

no. their computers are online. just website offline, grasshoper. no tricks. no cafes. no library. just need to know if it's legal
Not really, they're both equally valid points. if the PC is offline then no ads can get served/tracked. whether it's legal or not, it's a pointless exercise... unless he/she makes a copy of the ads locally.
Why not ask the big G themselves? I doubt it though...how would the Adsense bot crawl to determine ad content? who would click ads? Out of the box thinking is good, but in this case, ummm, I really don't get where you are going with this
The PC is online but the website is not hosted online. Like an html page you make in notepad. I don't think adsense specifically forbids this in their policy because they probably never envisioned it. I just wanted to get some feedback just in case Google DID refer to it and I missed it.

google couldn't crawl the content ... unless you have a publicly accessible webserver on the system. if you want to test contextual ads, it wouldn't be difficult to code a system in php to do a basic emulation of adsense. otherwise, contact google to make sure you don't violate TOS.
what if google missed this angle in their TOS? what if google has no rules against it? If I contacted them I would be alerting them to their omission and thus inviting them to correct it. i don't want to cheat google but i surely don't want them to correct this either should it not be in their TOS.
If google finds out you're doing it, and they don't like it, there are enough vague points in the TOS that they can terminate your account. What are you going to do, fight their army of lawyers? Play nice and ask first.
No - I think it is absolutely not allowed. Because for example "Adsense in Emails" (Iframes) ore others is also not allowed. (It is nearly the same, I can not explain good in english, but it is not allowed).
