I'm back to IM after 15 days and just shocked to see that all of my sites have lost some ranking. I think its after google's last update. Some people who I exchanged links with, asked me to remove their links from my blogs and apparently the reason is that google is penalizing backlinks generated through link exchange and many backlink with similar anchor text. Is it true?

Yes with the Google Penguin update many sites are being penalized for previous link exchanges. Google views most link exchanges as invaluable to the infrastructure of the internet and providing little to no value to users. Therefore, you might see some drop in traffic, you also might receive a message from Google asking you to clean up your site. I would use the Google Webmaster or Analytics to find out what backlinks were acquired through link exchanges and try to get these removed asap.

you should never ever exchange link exchange with other because this way you give one link from your site and have your link on the other one, so google may catch this and you will be penalized, you should always buy 1 way links, and avoid link exchange

Yes Google released his Penguin Update 1.1 on 25th May and according to update, if you are using black hat seo techniques for your site and break the Google Guidelines then Google may de-ranked your site and may be also de-indexed from his database. Keyword Stuffing, Cloaking, duplicate content and wrong site link exhange may harm your site ranking on Google.

Yes, the Penguin update has caused a stir, and seems to be an algorythmic change to target "artificial" link profiles. The only problem is that the web master does not control external links. See Google Penguin for negative SEO - webbactivemedia.net/marketing-blog/285-google-penguin-for-negative-seo.html

It is not that easy to identify link sources in 3 way or multi-way link exchange. I agree it is not legal but do you think link exchange is solely removed. Take a look at link exchange forum for further information.

Yes, there was an update recently. This update is killing the websites which are over optimized. Websites having excessive anchor text and exchanged links were some easy victims. As you are saying, you were into link exchange... So, its over optimization penalty for sure.
