I would like to findout whether google terms and conditions allows us to place Adsense code in other people websites who are hosting at my server.

If i am providing free hosting website.
I would like to put google adsense code in my user's website.

IS that according to TOS of google.

because i had seen a website who is putting the adsense code for a long time. Is that allowed.

Yes , unless any site violates google adsense TOS, you are allowed to insert adsense code in any website

I see that as fine as long as your customers sites are within the TOS. You will need to be very careful with this and make sure all your customers dont break the ToS by in appropriate material ,risky imagery clicking etc.

If you don't own the content then you can't.

If I was on your free hosting that would piss me off to be honest. It seems a bit like stealing.

It's hard to control who use your hosting and do against adsense TOS.

I'm curious...would you notify the site owners that you plan on placing adsense on their sites? Does you service agreement mention the fact that you may do so, or at the very least your TOS can 'change at any time'?

If I signed up with a free host and did not 'expect' to see any revenue generating ads now or in the future, I may be inclined to leave.

I don't think Google would have a problem with it as long as the site is in compliance. You face other problems, however, because someone else has the ability to change the content of that site. What if they decide to put adult material or gambling-related content on the site? You can always delete their account, but unless you find it before Google does, you'll be the one in violation.

I would suggest, instead of putting your adsense code into your user's web page which seems to be an act of un-pros from my points of view I'd rather set a clause in the T&C that every user will need to reserve the header or site-wide links of their site for you to place link-back to your site.
Nowadays, web hosting doesn't really cost lots of money, it's very affordable.
