Go through with Adsense Tour, it will tell you in details that how exactly it works.

For Basic Knowledge, here is how it works - You need to have a website or Blog, then you apply for adsense account, after getting accepted, you need to get the adsense code generated from your adsense account according to your site's Ads placements, colors, Size, etc and paste it on your website or blog, then you earn when your website's visitors clicks on those ads.

Adsense snatches ads from their networks according to keywords in your website. Eg - You might have found that there are many people complaining on this forum that many the Google adsense is not generating relevant adv. The reason is because Adsense is not able to find correct keyword in particular page and this is why it shows irrelevant or public service ads.

I personally haven't had good experience with google adsense. I remember using this on my site for at least a year and it said I made $5... now that was crazy. I have a pretty popular fan site so I don't know if I did something wrong, etc. In all honesty.. it really depends on how many ads you put and I suppose how long it stays up.

Adsense is about CONTEXTUAL ADS. Ie. the google bot crawls your website tries to figure out what your website is about and then serves your website ads based on what it believes your site is about.

Your users click the ads and google shares a bit of the revenue with you. Adsense in a nutshell.
