Get more backlinks using your targeted keyword from relevant sites or pages.

Your rank will soon reach to normal state or even higher.

you just need more backlinks... but be careful ... since hogging for too many backlinks can even give u a penalty.. so do it gradually. its too sad that close to diwali ur ranking slipped.. but maybe ur competitors did their best to come up this season so hard luck.

your competitor websites would be using more SEO techniques than you. Make some social bookmarkings, directory submission, articles and press releases.

There may be that some major back links were removed.

Or there would be any changes in title or heading etc.

As stated above, if getting more backlinks do so slowly with a mixture of anchor text from a mix of sources - 1000s of backlinks all neatly labelled with your anchor text could raise a flag and get you penalised for a while.

I am keen to know about penalized part. Is this related to 'sandbox' phenomenon.

Yes, building more backlinks work. But remember change your anchor text. That may be the reason why your ranking drops. I found this blog post address this issue. Check it out: Anchor text.

It may be because of non relevant or bad back links that are dead or grey rated. Do some good on page and off page optimization. But its normal in Google that ranks may come down or up as part of updating SERPs.

before few day i too had the same problems and i checked my competitors work more efficient and progressive and this was the reason i dropped down.
Therefore you simply need to make a competitors analysis and start optimizing your site with effective work.

You have to describe more about your situation :
    1) if you do linkbuilding, do you do it constantly or you did just one time and then left away ?
    2) did you work with any seo company and stop paying them ( or your paid links ) ?
    3) do you update your content often ? etc etc...
