What is a Zero Coupon Bond?

When discussing different investment alternatives or when trying to compare the reliability of various insurance fund companies, you might have come across the term zero coupon bond. It is often represented as a safe investment compared to stocks and is frequently a part of an investor's so called interest rate immunization strategy. But what is a zero coupon bond and how does it really work?

Well, to begin with we must agree on what a bond actually is. To put it simple: a bond is a special form of debt security. The issuer of the bond will owe the holder of the bond a debt. In the most common form of bond, the issuer is not only obliged to repay the principal, but interest as well. The interest is referred to as the coupon. Bonds are issued for a fixed term, but can be long-term as well as short-term investments. The term indicating the end of payments of principal is referred to as maturity.

The issuer of a zero coupon bond will however never pay the purchaser of the bond any periodical interest (coupons). When you purchase a zero coupon bond you will instead get a discount, i.e. you pay less for the bond than its future value at maturity. The issuer of the bond must pay you back a greater sum than what you paid for the bond. The exact sum to be paid is often specified from the start and written on the zero coupon bond, but there are other solutions as well when it comes to calculate the future value of the bond at maturity. You can for instance create a zero coupon bond that is inflation indexed, to prevent high inflation from rendering the zero coupon bond worthless. The issuer of a zero compound bond can be obliged to pay back a set amount of purchasing power rather than a set amount of currency.

Zero coupon bonds are especially popular among pension funds and insurance companies, since they appreciate the high duration and use zero coupon bonds as long term investments. The price of long-term zero coupon bonds tends to be very sensitive to interest rate changes, and zero coupon bonds can therefore be used in an effort to immunize the interest rate risk for the company's long-term liabilities. Interest rate immunization is a strategy that aims to protect a portfolio from being affected by interest rate fluctuations. Insurance companies and pension funds will often use some form of interest rate immunization strategy to make sure that their assets will decrease (or increase) by exactly the opposite amount of the increase (or decrease) of the firm's liabilities.

Long-term zero coupon bonds will typically mature after 10 or 15 years, but you can get short-term zero coupon bonds as well. You can also sell your long-term zero coupon bonds on the secondary bond market. Short-term zero coupon bonds usually mature within a year and are known as bills.

In the United States, you might have to pay regular income tax for your zero coupon bond even though you actually never receive any periodic interest (coupons). This is commonly referred to as phantom income tax. Due to these U.S. tax rules, zero coupon bonds are usually held in tax-deferred accounts to avoid the risk of income taxation. You can for instance hold zero coupon bonds in a tax-deferred retirement account. When the U.S. state or local governments issue their own zero coupon bonds, the imputed interest will however typically be free of U.S. federal taxes and it is very common for it to be free of state and local taxes as well.

In the dense woodlands we know of at least one really large python snake that is frequently spotted by tourists since it likes to dangle from branches or make its way across the road.

If you prefer to have your wildlife experiences below the water's surface and go scuba diving during your Kenya holiday, you have several highly regarded marine sanctuaries to choose among. You can for instance visit the Kisite Marine Park & Mpunguti Reserve, the Kiunga Marine Park, the Malindi Marine Park, the Mombasa Marine Park & Reserve and the Watamu Marine Park. In addition to pristine corals and flamboyant reef fishes, you may encounter dolphins, reef sharks, whale sharks, turtles, manta rays and shoals of pelagic fish.
